Trade and market power on the Northern European market for electricity

The ongoing institutional change on Europe's electricity market is aimed at increasing competition in order to attain higher efficiency and lower prices. One of several potential obstacles to the desired outcome is market power exercised by dominating firms. Another is inter-country transmission constraints. In this paper the impact on prices of free trade in electricity between oligopolistic national electricity markets and capacity-constrained cross-border transmission lines is explored, using a numerical model of the electricity markets in Norway and Sweden. The results suggest that international market integration can effectively reduce market power as long as there is sufficient transmission capacity. However, under certain conditions bottlenecks in the transmission lines tends to protect the market power of the dominating producers.
